The issue I am having is that I am trying to Unlock the Bootloader so I can Root the device.
I have followed all the relevant steps, but when I open a Command Prompt / Terminal and type "fastboot devices", the response is -
'fastboot' is not recognised as an internal or external command, operable program or batch file.
Am I doing something wrong? I have checked and double checked the steps.
Please help a noob.

Hold down trackball while powering up the N1, you should be in the screen with 3 skateboarders.
You do have the the fastboot.exe in the correct folder?

And the fastboot.exe is installed on my C drive, folder androidsdk, subfolder tools (I hope that's what you mean)

Press and hold the SHIFT button while you right click on the folder (platform-tools)
In the drop down menu chose "open command window here"
When the command window pop up type in fastboot devices.

I typed it
fastboot devices
and the same error message came up!

Move the fastboot.exe to platform-tools folder and try again.

Just use fastboot to flash a custom recovery and immediately flash CM7 ROM (which is a rooted ROM).
1) Download the CyanogenMod ROM you want plus the optional Gapps file and put them both on the micro sd card on your phone.
2) Download a custom recovery image, Amon Ra or CWM (for ease of use rename it to recovery.img)
3) Put the recovery image inside the same folder as your fastboot.exe (probably the platform-tools folder on your PC)
4) Put your phone into fastboot mode and plug in USB
5) Just to be sure type the fastboot devices and wait to get a device ID like before
6) Type fastboot flash recovery recovery.img (wait for it to flash recovery image, if you're using Amon Ra the recovery will revert to stock
on first boot so flash your ROM before rebooting)
At this point you can unplug the usb from the phone, all steps from now on will be done on the phone in recovery mode.
7) On the fastboot screen chose "bootloader" to go back to the HBOOT and select "Recovery" to get into the custom recovery.
8) Recommend you wipe data, cache and dalvik cache
9) Flash your ROM plus GAPPS and reboot
10) Walk away from your phone as the first boot might take a while.

Do I disconnect the phone and then flash (install?) on the handset itself or do I do when the device is connected?

Once you have booted into recovery, flashing the ROM is done on the phone in recovery. So yeah you can take phone off USB but it doesn't matter.
Step 9should be something like the following (exact wordings might be different depending on your recovery)
-"install file from sd card"
-choose file from sd card
-now scroll to where you have the ROM file on your sd card and select it
-next it will ask if you want to install it, select yes
-let it flash the ROM, once done do the same for GAPPS file
-once flashing is done, choose reboot, you might need to select "Back" to get to reboot option
what recovery are you using?

Did you use fastboot to flash a custom recovery?
If you are using Amon Ra recovery, it's important to know that if you reboot your phone
it will revert to stock recvoery. So you MUST flash the ROM immediately after flashing Amon Ra
